Ok, this is what I remember, but I'm probably quite wrong.

When America was occupying Japan after WW2 Japan was rewriting a lot of their existing laws under American guidance. One of which was the guidelines of censorship. At the time pretty much any nudity in movies was illegal in the states so the new laws, while not as harsh, reflected that and banned the showing of genitals.

Obviously in America porn movies didn't adhere to that law and other then some scattered indency charges no attempt has been made to that regard (with the exception of a few folks recently like Max Hardcore.). But in Japan the law is still on the books so they very logically applied it to their porn as well.

So viola, showing hoo ha is not legal in Japan. The masking and what not is seen as acceptable under their laws and no politician is going to come out and say by golly we need to see more bearded clams in our spooge films. From what I hear there is a bustling underground market in Japan for uncensored versions of Japan AV titles.

Again, this is all from the memory of a sleepy and slightly drunk man who routinely forgets where his car keys are so I could be dead wrong on this.

What I'd heard is pretty close to what arksulli is remembering. I asked someone from Japan, and her take on it was this:

The Japanese people historically did NOT have the same 'body shyness' that Europeans do. At the end of WWII, the American Army occupied Japan for a couple of years. The Japanese people noticed that the soldiers were WAY more interested in their art, photography and lifestyle than was 'appropriate'. There was LOTS of partial or full nudity in their culture, and they were EMBARRASSED at the reaction of the horny soldiers. The severe nature of their censorship laws are a direct result of that embarrassment, and not due to any "we wanna be just like the Americans" sentiment. They'd just lost a war... the *last* thing on their minds at the time would be fawning all over the conquerors.

Embarrassment is a powerful force in Japanese society, from what my friend tried to explain. We don't have the same concepts in European derivative societies. I didn't get all that my friend tried to explain, but that stuck with me.

It is bizarre that Japan allows all sorts of weird, crazy stuff but then they censor the human body. That's just weird in my opinion. It's a shame too because a lot of the censored stuff is pretty cool, but I can't stand to watch censored stuff. It's like watching an infomercial for Girls Gone Wild. "Oh look! She's lifting up her bikini top! And... nothing."
